SFAS 123 and 123R have dramatically changed the earnings of many companies that must now reflect a compensation expense related to the granting of stock options and similar equity-based compensation plans. For some companies that use options heavily, SFAS 123R expenses are one of the largest items on the income statement.

SFAS 123R provides some basic guidelines, but at least two key elements significantly affect the magnitude of these expenses—the estimated future volatility of the underlying stock and the estimated early-exercise behavior of employees. These two factors are often related.
